An “emerging market (EM) economy” is the economy of a developing country that is becoming more engaged with global markets as it grows. Countries named as EM economies are those with some of the characteristics of a developed market. EMs have the features of increased liquidity in equity markets, increased trade and foreign direct investment, and modern financial institutions. About 20 countries are classified as emerging economies although there are differences among them.

EM countries include Argentina, Brazil, Bulgaria, Chile, China, Colombia, Croatia, the Czech Republic, Hungary, India, Indonesia, Latvia, and Lithuania, Malaysia, Mexico, Peru, the Philippines, Poland, Romania, Russia, South Africa, South Korea, Taiwan, Thailand, Turkey, and Ukraine.

Inflation is the rate at which the general level of prices for goods and services is rising. The Keynesian school believes that inflation results from economic pressures such as rising costs of production or increases in aggregate demand. In cost-push inflation, production costs rise on an economy-wide level because of mainly increases in input prices, and this can lead to increased consumer prices throughout the whole economy, as producers pass on their increased costs to consumers.

Demand-pull inflation occurs when aggregate demand exceeds aggregate supply, and thus prices increase economy-wide. Built-in inflation is a type of inflation that results from past events and persists at the present. It then becomes a normal aspect of the economy, via inflationary expectations and the price/wage spiral. According to the monetarist view, the expansion of the money supply is the principal cause of inflation. Economists from these schools disagree on the root causes of inflation, although they underscore the fact that inflation is a far more complex phenomenon.

The ratio of food expenditure in all consumer spending is higher in EMs compared to developed economies. This ratio, for example, is about 26% in Turkey and 13% in the U.S., which are EM and developed economies respectively. Food inflation occurs when the food consumer price index (CPI) exceeds headline CPI. For example, in September 2021, the yearly increase in Turkey’s food CPI was 28.8% while the increase in headline CPI was 19.6%. Food inflation exists in almost all EMs, and thus increases headline inflation.

What does inflation look like in EMs?

Consumer prices are increasing in both developed and EM economies. The International Monetary Fund (IMF) expects inflation will accelerate to 2.4% in 2021 from 0.7% in 2020 in developed countries and to 5.4% from 5.1% in EMs. Rising food and energy prices, pandemic-related supply chain disruptions, and surging shipping costs are among the determinants. In recent years, inflation has been very low in rich countries while it has been high in poorer countries. Basic necessities such as food and energy typically account for a bigger part of household spending, so current developments can lead to hardships for people.

Rising energy and commodity prices will benefit EM economies that export such resources and support their currencies. It is also true that a weaker currency can give a country’s exporters a competitive edge. However, a depreciating exchange rate also makes imports more expensive and lead consumer prices to rise even faster. In addition, central banks in EMs are not well established, strong, and proactive to operate monetary policy successfully.

Why is inflation occurring in EMs?

One reason why inflation in EM countries tends to be higher is that many of these countries are experiencing rapid economic growth compared to advanced economies. Fast growth can lead to excess demand and a positive output gap, thereby causing demand-pull inflation. It also brings about cost-push inflation because of the rising global demand for raw materials.

A second reason is that many of these countries have volatile exchange rates and do not have well-established central banks to operate a monetary policy. Therefore, if a fast-growing country has a large current account deficit, this can lead to a large depreciation in its exchange rate that causes a big jump in the prices of essential imports.

EM countries are facing rapid increases in inflation after the COVID19-driven disinflationary shock in 2020. Inflation rates in Russia, Brazil, Poland, and India are well above central bank targets and growth has recovered despite the obstacles posed by the pandemic. Domestic demand has retraced most pandemic-related losses in some EM countries and in the case of Turkey, even exceeded them.

In other EMs, the recovery has been uneven, causing governments to extend or increase spending on relief programs. Greater spending combined with disrupted supply has helped to push up inflation in many EM countries. For most EMs, a combination of the jump in commodity prices, a rebound in domestic demand as economies reopen, supply bottlenecks, and logistical issues have triggered inflation.

Central banks in developed countries are in favor of tightening monetary policy sooner rather than later because waiting too long could cause inflation to get out of hand. For EMs, on the other hand, the arguments seem to be slanted to one side. That is why the Central Bank of Poland was the latest to join a club of middle-income countries, alongside Hungary, Russia, Mexico, Colombia, and Brazil that have already started to raise rates.

The increase was modest and prudent, raising rates from 0.1% to 0.5%. Central banks have less breathing room to wait and see whether price rises and supply bottlenecks are temporary. The Polish rate was 5.8% in September 2021 which is the highest in 20 years. It is closer to double figures in Brazil and Mexico, where in September the core inflation rate accelerated to the fastest rate since 2017. These higher rates of inflation are partly because food accounts for a larger proportion of consumption.

Several local factors affect food inflation, and the causes of higher prices have not been homogenous across EM economies. Inflation in items like fruit and vegetables in particular seems to vary across markets, due to local factors and the climatic conditions for such products. In its April 2021 report, the IMF estimated that the annual pass-through from international food prices to the domestic food CPI was much higher for middle- and low-income countries than for high-income countries.

This means that the impact on headline inflation is higher in EMs since food has a larger share in CPI baskets. Food items in the U.S., the Euro zone, and Turkey are about 13%, 17%, and 26% of CPI baskets respectively. This is particularly true for countries such as Turkey, Brazil, Russia, and countries in Central and Eastern Europe, the Middle East, and Africa where food inflation remains significantly above headline inflation.

Economic and political impact of inflation in EMs

Inflation is a kind of tax on the poor. This is possibly why central banks in EMs are acting against the price pressures caused by the rising costs of oil, food, and other goods and services. EM central banks do not have the luxury of waiting. Many EMs have kicked off interest rate cycles even before their economies recover from the pandemic.

According to the UN’s Food and Agriculture Organization, food prices increased 40% over the previous 15 months, the biggest increase since 2011. The IMF forecasts inflation rates to peak at 6.8% in EM economies before falling to about 4% next year. In contrast, advanced economies are likely to experience inflation that is more modest: peaking at 3.6% in autumn 2021, before falling to 2%.

While higher interest rates can do little to stop food from getting more expensive, central banks in EMs have to work harder to keep expectations of price rises under control. Periods of high inflation are not cautionary tales but fresh memories, especially in Latin America and even in Turkey in the 1980s and ’90s.

How can EMs respond to inflation?

There are certain well-known ways to fight inflation according to macroeconomic theory. For example, higher interest rates reduce demand in the economy, leading to lower economic growth and lower inflation. Reducing budget deficit and the control of money being created by the government are other options. Promoting macroeconomic stability has also worked in a number of EM countries. Taking into consideration recent issues regarding inflation in EM economies that are being elaborated here, it could be concluded that the following steps are crucial for controlling and lowering inflation rates in EM economies.

Narrowing the output gap through structural policies such as increasing productivity, lowering input costs, and establishing an effective food supply chain.

More emphasis on reducing budget and trade deficit through better fiscal and trade policies in order to establish a stable, strong, and trusted currency.

Well-established, strong, and more proactive central banks to operate a monetary policy successfully and promote macroeconomic stability.

Increasing rates could also be a solution if low economic growth is tolerated in the short run to decrease demand for commodities and raw materials.

Fast growth in EMs naturally leads demand-pull and cost-push inflation and thus there is no need to worry about single-digit inflation. Doing nothing could be a good policy.

Greater Arab integration has long been a dream of the Arab people. Wherever one travels in the Middle East, the romantic idea of Arab unity and brotherhood pervades conversations, and it is not uncommon to hear Arabs speaking positively about the idea of forging closer bonds with their fellow Arabs in other countries.

Therefore, when news emerges of summits being held and planned by two historically important Arab powers such as Iraq and Egypt, there are always murmurs of “what could be?” should these summits bear fruit.

However, considering recent Arab history, the chances of anything fruitful emerging from these talks to establish greater Arab interdependency should be taken with a fistful of salt.

The Egypt-Jordan-Iraq land bridge

Alongside Jordan acting as a nexus between the two, the leaders of the three countries have hatched preliminary agreements to create land corridors between Iraq and Egypt, allowing for cross-border trade, investments, and the transfer of manpower and energy between the three nations.

The idea is that, for $130 dollars per ticket. Egyptian passengers could board a ferry at Nuweiba, cross over to Jordan’s Aqaba, and then use the Jordanian road network to access Iraq and even Syria when the security situation permits. This would facilitate a two-way exchange of goods, expertise, labour, and energy, providing a tripartite economic partnership that benefits all.

Iraq currently cannot support its own energy needs, despite its rich oil wealth and natural gas deposits.

By utilizing Egypt’s vast human resources to enhance the labour force in Iraq in particular, and by exploiting Iraq’s substantial fossil fuel reserves to provide energy to its energy starved neighbors, it appears like a win-win for all involved. In fact, an agreement between Egypt and Iraq at the end of last year has already paved the way for Egyptian contractors to redevelop dilapidated and bombed out Iraqi cities in exchange for oil.

But this plan is poor from the outset. Iraq currently cannot support its own energy needs, despite its rich oil wealth and natural gas deposits. Indeed, Baghdad currently imports most of its energy needs from neighboring Iran, which has a disproportionate level of influence over Iraqi affairs and has infiltrated most of its political, economic, and security institutions leaving Iraq as a rump state servicing the needs of Tehran rather than the Iraqi people.

A history of failure

If it flounders, the imperiled tripartite agreement will not be the first to fail in the Arab world. Arab unity and cooperation has been tried many times throughout the modern Middle East since the fall of the Ottoman Empire. Indeed, the first attempt at uniting the Arab world was the Arab Revolt that was supported by the British Empire in a successful attempt to undermine the Ottomans and divide their lands.

However, rather than live up to their end of the bargain by allowing their client Sharif Hussein bin Ali to become king of the Arabs, the British divided up Arab lands between themselves and the French, beginning decades of brutal and exploitative colonial rule.

In the post-colonial era, nominally independent yet weak and incompetent Arab rulers again made a cosmetic attempt at uniting their forces in 1948, this time in a military alliance to defeat the nascent Israeli state and expel the Jewish occupation of Palestinian Arab lands. That campaign ended in monumental failure, as did the wars of 1967 and 1973.

But before the wars of the 1960s and the 1970s, the secular nationalist Arab rulers of Egypt and Syria attempted a political union under the leadership of Egyptian independence icon Gamal Abdel Nasser. The United Arab Republic, as it was known, brought together Egypt and Syria in a political union in 1958 that had the potential to be as effective as the united territories of the same lands under Sultan Salahuddin al-Ayoubi who, in 1187, reconquered Jerusalem from the Crusaders.

However, Nasser’s undeniable charisma could not plug the shortfalls caused by his incompetence, poor planning, and institutionally poor governance. Eventually, the Syrian military forced themselves into the equation and restored the pre-UAR Syrian republic, re-establishing their independence in 1961. This paved the way for the Syrian coups of 1963, 1966, and 1971 that established Hafez al-Assad as the sole dictator of a Ba’athist regime. We all know the results of those events, as Hafez’s son, Bashar, is currently in the process of butchering his own people.

The stark reality is that any plan that may appear to benefit the Arab people will either be scuppered by Arab leaders or else will be vetoed by more powerful interlocutors such as Israel or the United States.

It is therefore highly doubtful that these states, who suffer from so much internal instability as aptly demonstrated by an attempted coup in Jordan earlier this month, will be able to make anything substantial work.

The newly established Turkish SWF seems to have a historical chance to become a good example not only for other SWFs but also for the whole finance industry. The same goes for other similar SWFs to be started hereafter.

There seems to be no universally applicable definition of a sovereign wealth fund (SWF), and the SWF industry is made up of a heterogeneous class of funds, often shaped by the individual needs and conditions of the originating countries. However, against the background of the existing funds that are widely classified as SWFs, a sovereign wealth fund can be defined as an investment fund where:

The asset owner is a sovereign government,

It is managed professionally (either in-house or out-sourced) and independently of other government institutions,

Its governance structure is well defined and partially transparent in that it reports either to the finance ministry or directly to the prime ministry,

It has no or very few direct financial liabilities such as pension obligations,

It invests in a wide range of financial and real assets for long-term financial return.

The source of capital for a SWF is typically one or more of the following national assets:

Commodity revenues such as oil and gas exports

Excess foreign exchange reserves and budget contributions

State-owned or state-controlled real and financial assets

Historically, SWFs may have been founded for diverse purposes but the current SWF landscape seems to cover the following as purposes of SWFs: 1) “Stabilization” and reserve management (that include fiscal stabilization by managing investments of budget and trade surpluses, financial price stabilization through market-making against disruptive cross-border money flows and excess volatility in financial markets, and management of excess reserves at central banks, where excess means beyond the amount needed for monetary policy and stabilization), 2) growth of equity capital and markets through management of “savings” for inter-generational wealth transfer, 3) and finally economic “development” through investment in strategic sectors and assets.

Among many, the IMF’s definition of SWFs is closest to the above definition. According to the IMF, there are five categories of SWFs: 1) stabilization fund; 2) savings fund; 3) development fund; 4) pension reserve fund, and 5) reserve investment company. However, these categories need not be mutually exclusive.

History and Market Size

While SWFs have existed since 1970s, the SWF industry has grown considerably only after early 2000s. During the period, total assets under management (AUM) by SWFs have grown from less than $1 trillion before 2000 to about $7.4 trillion in 2015 and about two-thirds of the 78 SWFs today have been established since 2000. As such, the growing importance of SWFs is a relatively new phenomenon. Today, the current value of AUM can be estimated at around $7.8 trillion and it is expected to grow considerably in the foreseeable future. More than 80% of total AUM are held by the biggest 10 SWFs, most of which originate from emerging markets. The biggest SWFs (AUM, country of origin, source of capital, purpose) are shown in the following table:

Despite the fast growth, SWFs make up only about 7-8% of total AUM by institutional investors. As of 2015, the value of AUM globally is roughly estimated as $117 trillion with $100 trillion in conventional funds (39 in pension, 30 in insurance, and 30 in mutual funds) and $16 trillion in alternative funds (7.4 in SWF, 4 in private equity, 2.4 in hedge funds, 2.6 in ETFs, and others). These figures exclude privately managed private wealth. AUM under SWFs is more than the sum of private equity and hedge funds but still make up a small portion of the total fund industry. For reasons to be mentioned below, the share of SWFs is expected to increase in the future.

It is to be noted that SWFs are not the only type of sovereign investment instruments. In addition to the $7.4 trillion in SWFs, there is also about $10.2 trillion in other sovereign investment vehicles such as development funds, commodity savings funds, reserve investment funds, pension reserve funds and government – owned companies. (This does not include about $11 trillion in official foreign exchange reserves outside of the SWFs.) There are huge public funds in the US and Europe that very much resemble the SWF format but yet not classified as such. It will not be surprising to observe these funds being re-structured as SWFs in the near future, possibly reaching a total AUM value of about $20 trillion. SWFs constitute a big financial market with significant potential impact on the allocation of investments globally.

It is estimated that around 55% of SWFs’ assets ($4.3 trillion) at the end of 2016 were from commodity revenues. The remaining $3.1 trillion were from non-commodity sources. Non-commodity funds have however grown at a faster rate since 2000 and this trend is likely to continue. As a case in point, the newly established Turkish National Wealth Fund falls in the latter group.

As of 2016, AUM by SWFs are 50% in public equities, 30% in cash and fixed income, and the remaining 20% in alternative asset classes such as private equity, hedge funds, and real estate. In recent years, the share of fixed income has been decreasing, and the shares of equity and real estate has been increasing. This trend may be explained by the increasing focus on long-term performance by SFWs and also by the low/zero interest rate environment in developed markets since 2009.

Issues and Opportunities

Although SWFs have become major players in global markets and their relevance is likely to increase further, the current state of the world and the “new difficulty” in predicting the future of politics imply three major issues facing governments and SWFs:

While most of the SWFs are from emerging countries, most of their investments are in developed markets. The new financial environment after 2009, changing trade imbalances, and the new political paradigm globally will easily prompt policy makers to question this phenomenon and possibly revise SWF mandates.

It is often claimed that SWFs may invest not only on the basis of purely financial considerations but also on (biased) strategic and political considerations. Thus, recipient countries may be concerned about both corporate governance and also “national interests.”

Most importantly, private conversations with managers of SWFs reveal the limitations they are facing in where they can invest! Many complain that, largely due to regulatory and statutory reasons, they cannot invest in growth and start-up companies either in their domestic markets or in foreign markets. This is part of the larger and deeper problem of the broken link between financial institutions and the real economy.

These issues can evolve into problems but they can also be turned into opportunities. Both for existing and new SFWs such as the Turkish SWF, the following recommendations are appropriate:

SWFs should pursue all mentioned purposes (stabilization, savings, development) simultaneously and allocate their investments accordingly. They should not limit their capabilities by choosing a subset of these three purposes. This will result in an acceptable balance between international and domestic allocations, and it will also limit any possible negative impact (or, perception) of political considerations.

Depending on the investment type, a SWF should be able to co-invest with other national and international partners (other SWFs, pension funds, hedge funds, etc.) to strengthen its equity base and for better risk management. For example, it is of utmost importance that SWFs are able to invest in both small start-up companies and also big infrastructure projects. These may call for different co-investors.

Due to their ownership, SWFs can powerfully fulfill the social responsibility of educating financial markets and institutions to better serve the real economy. All they have to do is to set good examples for other investors by: (1) Focusing on long-term rewards and never being short-termed; (2) Supplying equity capital at the maximum and avoiding debt as much as possible; (3) Implementing good corporate governance; (4) Properly considering environmental and social issues; and (3) Involving “wise business people” in the decision-making process and not giving all the power to finance professionals.

The newly established Turkish SWF seems to have a historical chance to become a good example not only for other SWFs but also for the whole finance industry. The same goes for other similar SWFs to be started hereafter.
